First off, go ahead and buy a domain (around bucks). Making money on the internet is a lot of work, and you don’t want to spend all that time developing a website that you could lose control of.
The most important thing to focus on at this stage is creating some really fantastic content. Doesn’t matter what the niche is, but make something useful.
Once you have a steady amount of traffic (at least 100 unique visitors a day), think about adding advertising. AdSense is only profitable if you’re in a high paying niche. If your website is about knitting, it wouldn’t be the best option for you. Check out Project Wonderful (http://www.projectwonderful.com/) for another affiliate advertising option.
When your site has a substantial user base, you’ll be able to sell advertising directly. This is where you can start to make a salary from your website.

The MX records of the domain tell which server IP to send the e-mail to.
It is a bit complex, but you need to register your domain name with a registar and then edit the MX records to reflect the external IP address assigned to the mail service.

Well it is two different things really, do you want to host your domain name with 1&1 or do you want to transfer the registar (ownership) of your domain name to 1&1. Easiest way is to host your name at 1&1 contact their tech support and they can help you transfer the DNS from one to the other.
